Diversification and asset allocation
What you'll be able to do
Spread the bets and set the mix first — the equity/bond split shapes the outcome more than the exact fund.
- Diversification spreads risk across many holdings so one loss doesn't dominate.
- Asset allocation = the deliberate equity/fixed-income/cash split.
- The high-level mix matters more than individual security selection.
Diversification means not betting the outcome on any single holding — spreading money across many securities, sectors, and asset classes so one bad pick can't sink the plan. It's the closest thing investing has to a free lunch: blending assets that don't move in lockstep can reduce risk without giving up much expected return.
Asset allocation is the deliberate version of that idea: choosing what percentage goes to equities vs fixed income vs cash, based on the client's time horizon and risk capacity. Research consistently finds that this high-level mix drives most of a portfolio's long-run experience — far more than which specific fund a seller picks within a class.
Practically, this means the conversation should start with the mix, not the product. 'Given your goals, roughly 60% growth / 40% stability' comes first; the specific balanced fund that delivers it comes second.
Key points
- Diversification spreads risk across many holdings so one loss doesn't dominate.
- Asset allocation = the deliberate equity/fixed-income/cash split.
- The high-level mix matters more than individual security selection.
- Lead with the allocation conversation, then choose the product that delivers it.
Examples
Two clients both want 'growth,' but one needs the money in 5 years and one in 25. The right answer is different allocations first (e.g., 40/60 vs 80/20) — and only then the specific fund that matches.
Pitfalls
- Confusing 'owning five funds' with diversification when all five hold the same thing.
- Letting product selection drive the plan instead of the asset mix.
